On the Trade-off between Efficiency in Job Assignment and Turnover: The Role of Breakup Fees

Abstract: We highlight a novel trade-o¤ with the use of breakup fees in employment contracts. Under asymmetric learning about workers' productivity, the market takes job assignments (or "promotions") as a signal of quality and bids up the wages of a promoted worker, leading to ine¢ ciently few promotions (Waldman, 1984). Breakup fees can mitigate such ine¢ ciencies by shielding the …rm from labor-market competition, but they reduce turnover e¢ ciency when there are …rm-speci…c matching gains. “…ere are two meanings: first, the postneeds its talents, that is, the postneeds employees with a certain quality and ability; second, people are suitable for their posts, that is, employees can be fully qualified for the post [13]. “…Finally, we assume that the agent can commit to not leaving the firm. If the contract cannot include buyout clauses (to be paid by the principal who wishes to hire the senior worker), penalties in the case of breaking the contract (that the worker would have to pay), or non-compete clauses (forbidding working for another firm in the market) then an agent may not be able to commit to staying in the firm that trained him as a junior (see, e.g., Mukherjee and Vasconcelos 2018).…”

“…Worker visibility is closely related to search costs in the labor market, as low search costs lead to more search for better employer–worker matches. In the last decade, digitalization in general and the widespread use of web‐based social networks like LinkedIn, ResearchGate, and XING, in particular, have drastically reduced search costs for employers and employees (Goldfarb & Tucker, 2019), and therefore substantially increased the visibility of a firm's workers to potential competitors (Buettner, 2017; Mukherjee & Vasconcelos, 2018). 1…”
