Central banks are increasingly communicating their economic outlook in an effort to manage the public and financial market participants’ expectations. We provide original causal evidence that the information communicated and the assumptions underlying a central bank’s projection can matter for expectation formation and aggregate stability. Using a between-subject design, we systematically vary the central bank’s projected forecasts in an experimental macroeconomy where subjects are incentivized to forecast the output gap and inflation. Without projections, subjects exhibit a wide range of heuristics, with the modal heuristic involving a significant backward-looking component. Ex-Ante Rational dual projections of the output gap and inflation significantly reduce the number of subjects’ using backward-looking heuristics and nudge expectations in the direction of the rational expectations equilibrium. Ex-Ante Rational interest rate projections are cognitively challenging to employ and have limited effects on the distribution of heuristics. Adaptive dual projections generate unintended inflation volatility by inducing boundedly-rational forecasters to employ the projection and model-consistent forecasters to utilize the projection as a proxy for aggregate expectations. All projections reduce output gap disagreement but increase inflation disagreement. Central bank credibility is significantly diminished when the central bank makes larger forecast errors when communicating a relatively more complex projection. Our findings suggest that inflation-targeting central banks should strategically ignore agents’ irrationalities when constructing their projections and communicate easy-to-process information.
This paper explores how expectations are influenced by central bank projections within a learningto-forecast laboratory macroeconomy. Subjects are incentivized to forecast output and inflation in a laboratory macroeconomy where their aggregated expectations directly influence macroeconomic dynamics. Using a between-subject design, we systematically vary whether the central bank communicates no information, ex-ante rational nominal interest rate projections, or rational or adaptive dual projections of output and inflation. Our experimental findings suggest that interest rate projections and adaptive dual projections can encourage backward-looking forecasting behavior. Expectations are best coordinated and stabilized by communicating rational output and inflation forecasts.

A novel econometric approach is developed in this chapter, namely, the Global Vector Autoregressive (GVAR) model. It provides a comprehensive framework for analyzing the country-level impacts of various domestic, foreign, and/or global shocks on softwood lumber trade. The GVAR approach is applied to Canada-U.S. trade in softwood lumber and used to analyze the effect of external shocks on Canadian lumber prices. Findings indicate that Canada's export prices are positively correlated to U.S. housing starts and real GDP. Further, using impulse response functions, it is used to examine the effects on regional lumber export prices in Canada of: (1) a change in U.S. housing starts; (2) a reduction in U.S. GDP by one standard deviation; (3) a COVID-19 induced decline in U.S. GDP (of three standard deviations); (4) an increase in global oil prices; and, in the Appendix, (5) an increase in the long-term interest rate. Price impacts vary a great deal by Canadian region depending on the type of shock, with the propagation mechanism in Alberta significantly different from that in other regions. For example, with an oil price shock and because Alberta is a major exporter of oil, the lumber export price remains high even as the shock dissipates over time.
