Financial accounting for deferred taxes: a systematic review of empirical evidence

Abstract: Deferred taxes—resulting from differences between financial and tax accounts—have been a long-standing, contentious issue in financial accounting regulation, practice, and research. Debates on concepts and standards have been accompanied by doubts around whether and the extent to which deferred taxes provide relevant information for financial statement users and are employed by firms to manage their earnings. This paper systematically reviews the body of empirical evidence that has emerged over the last three … Show more

“…2, the trend shows that the United States (US) was the most popular country setting for corporate tax risk studies, accounting for 28 of the 37 articles (75.68%), followed by Australia and China (three articles each), Germany (two articles), and the international setting (one article) (more detailed information is available in the Appendix). This result is similar to the documentation by Görlitz and Dobler (2021) who have conducted a literature review on financial accounting for deferred taxes, where the US also provided the most popular context. Consequently, there are many avenues for future research to examine the corporate tax risk in non-US countries and/or international settings.…”

“…Therefore, this evidence is consistent with the studies of Dechow (1994), Hanlon (2005) and Blaylock et al (2012), which found that large positive book-tax differences can arise from earnings management activities, while large negative book-tax differences do not tend to produce a significant impact on earning persistence. In addition, these results are consistent with the literature review developed by Görlitz and Dobler (2021) on earnings management, pointing out that deferred tax assets may be used as an indicator of upward earnings management. In this sense, the positive (deductible) book-tax differences can be interpreted as an indicator of earnings management practices for external stakeholders in order to mitigate information asymmetry problems.…”

“…Meanwhile, Blaylock et al (2012) found that firms with large positive book-tax differences, likely arising from upward earnings management (tax avoidance), exhibit lower earning persistence and accruals than other firms with large negative book-tax differences. In the same sense, Görlitz and Dobler (2021) mentioned that prior literature on earnings management show that deferred tax, namely deferred tax assets, may be an indicator of upward earnings management. Therefore, we consider that deductible temporary differences that produce deferred tax assets tend to reduce earnings quality, then we posit the following hypothesis: H2.…”
